Pack Mentality
Among Hedge Funds Fuels Market Volatility
I think this is extremely important, and something that has been overlooked in
the recent market mess. That is, individual hedge funds have been reported to
individually account for about 5% of NYSE trading on any given day. Many of
these hedge funds (supposedly) leverage many of the of the same algorithms to
perform automated trading, and these algorithms have the same underlying
assumptions. Therefore, when the assumptions hold true (as we've seen in the
past ~5 years) then the hedge funds all make a killing, but when the assumptions
are suddenly shown to be invalid (as we've seen in the past few months) then
they will all take a beating.
I would be very interested in seeing what percentage of the recent volatility is
caused by hedge funds versus individual investors - I suspect the vast majority
of individual investors have remained on the sidelines, and it is the breaking
down of flawed automated trading techniques and the unnerving of traders that
has caused the problems we see.
